Control Accounts and Self-balancing Ledgers
Control accounts are summary accounts in the general ledger that show the total balance of a group of individual accounts found in subsidiary ledgers. They are primarily used to monitor and manage accounts receivable (Sales Ledger) and accounts payable (Purchases Ledger).
1. Importance of Control Accounts
- Error Detection: They help in identifying errors within the subsidiary ledgers.
- Fraud Prevention: Since different people usually maintain the control accounts and the subsidiary ledgers, it acts as an internal check.
- Efficiency: They provide a quick total of debtors and creditors for the preparation of trial balances and final accounts without needing to list every individual customer/supplier.
- Management Control: They provide a summary of the credit activity of the business.
2. Sales Ledger Control Account (Total Debtors Account)
This account summarizes all transactions relating to credit customers. It is usually kept in the General Ledger.
- Debit Side: Opening balance (debtors), Credit sales, Interest charged on overdue accounts, Dishonoured cheques.
- Credit Side: Cash/Bank received from debtors, Discount allowed, Sales returns (Returns Inwards), Bad debts written off, Set-offs (Contra entries).
3. Purchases Ledger Control Account (Total Creditors Account)
This account summarizes transactions relating to credit suppliers.
- Debit Side: Cash/Bank paid to creditors, Discount received, Purchases returns (Returns Outwards), Set-offs (Contra entries).
- Credit Side: Opening balance (creditors), Credit purchases, Interest charged by suppliers on overdue accounts.
4. Contra Entries (Set-offs)
A contra entry occurs when a person is both a customer (debtor) and a supplier (creditor) to the business. The smaller of the two balances is transferred to cancel out part of the larger balance. It is recorded on the Credit side of the Sales Ledger Control Account and the Debit side of the Purchases Ledger Control Account.
